Pixels are the tiny dots of colour that make up an image (assuming you're using a normal [raster] graphic. Vector graphics use something else entirely). All pixels have an assigned colour value (between 000000 and FFFFFF in hexidecimal), which tells the computer what colour to send to the monitor. You can see pixels in JPEGs by zooming in too much. Normal pictures use lots of different colours to 'blend' pixels together, making a smoother image. Sprites prefer to use (usually) three to five shades of each colour. This makes the shadows and highlights more divided (and recolouring easier), and you can usually see the pixels without zooming in. Sprites were good for old consoles because fewer colours mean less memory! And they still look nice.
